Europe’s financial markets regulator is raising a fresh warning about the crypto market, pointing to deeper connections with the wider financial system. The European Securities and Markets Authority (ESMA) says the crypto downturn and expanding system linkages deserve closer monitoring.

ESMA Flags Rising Crypto Contagion Risks
The second risk monitoring report for 2026, issued on 10 September, was at the highest level for market, contagion and operational risks.
The value of crypto currencies has remained in decline since the beginning of 2026 and lost almost €2 trillion since the end of October, the regulator said. Meanwhile, the crypto sector is bringing greater interconnections with other financial markets.
That link is critical because the downtrend of Bitcoin’s crypto assets might not stop with the cryptos. Financial institutions, investment products and tokenized assets could be avenues for such losses spreading across markets.
ESMA did not make an outright prediction of a market collapse. Rather, volatile crypto trading markets coupled with potentially tighter connections to traditional finance may heighten the risk of spillover effects, it said.

DeFi Exploits Add Another Layer of Risk
The regulator also referenced decentralized finance, which saw recent successful hacks, bringing the issue of interconnectedness back into play.
There can be several smart contracts, liquidity pools, bridges, and other applications to rely on DeFi protocols. If one portion of that network fails or is breached, it can cause losses or failure in other portions of the network.
ESMA’s analysis indicates that this is not just a question of volatility of each token. As more capital and individuals flow into and out of the crypto and traditional markets, the question of how the industry is organized is starting to matter more for the financial stability of the system.
Tokenized Assets Push Crypto Closer to Traditional Finance
Another trend ESMA flagged was tokenization. Although tokenized equities are much smaller than traditional equity markets, usage is growing.
The development may provide more robust connections between the markets of blockchain-based and traditional financial instruments. Increased onchain financial assets will soon require tracking of financial market interactions with existing institutions, trading venues and investors.
While tokenization can broaden the applicability of the blockchain beyond cryptocurrencies, it can also cause market structures to increase in interrelatedness.
ESMA also noted that retail investors are still at risk from digital platforms, social media and speculative trading. Unskilful traders may be prone to receiving false information and quick decision-making, especially if the platform makes trading more convenient for the investor.
The report arrives whilst the EU is developing a regulation for digital assets. According to the current assessment by ESMA, risks from cryptassets continue to grow rapidly despite the increased scrutiny, as the digital asset industry evolves further.
